Foreign Tax Credit for Indian Income (Form 1116)

How US citizens and residents claim the foreign tax credit on Form 1116 for Indian tax on interest, rent, salary and property sales, with limits and carryovers.

If you live in the United States as a citizen or resident and you earn income in India, both countries may tax the same income. The main U.S. relief is the foreign tax credit, which reduces your U.S. income tax by qualifying foreign income taxes, up to a limit. You claim it on Form 1116. Article 25 of the US-India treaty confirms that the United States allows a credit for Indian income tax paid by its citizens and residents. The credit is not automatic, and it does not refund foreign tax. This page explains how it works for Indian interest, rent, salary and property sales. Related pages cover rental income and property sales in detail.

How the credit works

The credit lowers your U.S. tax dollar for dollar, but it cannot exceed the share of your U.S. tax that matches your foreign-source income. In plain terms, the limit is your total U.S. tax multiplied by foreign-source taxable income divided by total taxable income. The credit protects you from double tax on Indian income. It does not reduce U.S. tax on your U.S. income.

Which Indian taxes qualify

  • Income taxes you legally owe. The IRS describes creditable taxes as income, war profits and excess profits taxes, and taxes imposed in place of them. The treaty confirms the Indian income tax, including any surcharge, is covered, but not penalties.
  • Not taxes you could recover. If you are reasonably certain you could get part of it refunded by filing a claim, that part does not count. The Form 1116 instructions give an example of a treaty that caps the foreign rate. Only the capped amount is creditable, even if more was withheld.
  • Not other levies. Indian GST, stamp duty and property tax do not qualify. Some may be a deductible expense or part of your basis.

Tax deducted at source in India is often only an estimate of the final tax. Final liability is set through the Indian return, often after your U.S. year-end. Individuals normally claim the credit for the year the tax is paid, though you can elect to claim it as it accrues. Work with your Indian CA to confirm what was finally owed and when it was paid.

Which category of income

Form 1116 is completed separately for each category, including passive, general, foreign branch and section 951A income. In practice:

Indian incomeUsual category
Bank interest, dividends, rent from a passive rental, capital gainsPassive
Salary or business income earned in IndiaGeneral

Each category has its own limit, so mixing them on one form is not allowed.

Dollars and dates

Report foreign tax in dollars at the exchange rate on the day you paid it. Taxpayers who use the accrual method generally use the average rate for the year the tax relates to. Keep the Indian challan, TDS certificates, assessment orders and the date of each payment.

Credit or deduction

For each year you can either claim a credit or deduct foreign income taxes on Schedule A if you itemize. The choice covers all your qualifying foreign income taxes for the year. The credit is often more valuable, but not always, for example when the limit would leave most of it unused. You have 10 years from the return's due date to change the choice.

The small-amount election

You can skip Form 1116 if all of the foreign income is passive, all of it and the tax paid are shown on a qualified payee statement such as Form 1099-DIV or 1099-INT, and total creditable foreign taxes are not more than $300 ($600 on a joint return) for tax year 2025. Indian bank interest usually is not reported on a U.S. Form 1099, so this shortcut often does not help.

Carryovers, refunds and amended returns

Unused credit can be carried back one year and forward ten. You also have 10 years to claim a refund if you find you paid more foreign tax than you claimed. If India later refunds tax you credited, you must tell the IRS and usually amend. The credit works against regular income tax; other taxes, such as the 3.8% net investment income tax, have their own rules, so ask how they interact.

How we can help

We sort your Indian income into categories, convert foreign taxes into dollars, prepare Form 1116 and keep carryovers organized. We ask your Indian CA for the final tax figures so both returns agree. See individual tax preparation and international tax services.

Frequently asked questions

Can I claim a credit for tax deducted in India on my NRO interest?

Yes, to the extent it is Indian income tax you legally owed, which may be less than the amount deducted.

Do I have to file Form 1116 every year?

Only in years when you want the credit and do not qualify for the small-amount election.

What if Indian tax is higher than the U.S. tax on the same income?

The credit is capped at the U.S. tax attributable to that income. The extra can be carried to other years, but the U.S. does not refund it.

Can nonresident aliens claim the credit?

Generally no, with limited exceptions. See Form 1040-NR.
